My first question is on layers, which layer is for stopping link from walking on it, 1 or 2.
My next question is, can I put water tiles on layer 1 or 2 and they still function as water tiles on the playable screen/layer 0.

Layers 1 and 2 both stop Link from walking on them. Layer 3 or higher disables solidity, but also draws the tiles as overheads.
Water only works on layer 0. If you need water on top of something, you'll have to use background layers. In screen data (F9), tab S.Flags 1, there's checkboxes for "Layer 2/3 Is Background." Whichever one you check then draw that layer below any transparent spaces on layer 0.
