The hammer is the last thing that you get in the dungeon. It's in the northwest part of the lower floor. You need all the keys in the dungeon, you can get the key by travelling through the invisible raft paths and going into all side chambers one by one.

I've been trying to keep up with the posts but I still can't reach level 2. You said to go left from 3 way entrance and blow up outcrop. Which 3 way entrance is this and what exactly do you mean by outcrop.
3 way entrance is what you see when you enter Mt.Death's caves the first time. There the north way takes you up to the surface of Mt.Death, the right way takes you to a room with a moldorm and left way has that outcrop, which is the elevated, nonwalkable part of cave floors.

How to exit necrolodge?
O_O this is the strangest question I have heard about BB yet... I must quote it...
Ahem... so, to exit Necrolodge, you need to go out through the same gate you came in. If you press F6 and choose save or choose continue, then you should appear in that gate. If you appear one screen western, then go north, play the ocarina, enter warp, use raft to go back to middle south and go south out of gate. You get out if you beat the boss, too.

As I said, you collect the keys by visiting the lower side chambers. Altough the raft paths are invisible, there are some pointers. Small purple stars mark places where raft pats connect, but you can't change direction there. Big purple stars mark places where raft paths connect AND you can change direction. One key is at the southwest, one is at the northwest and there's one or two at the northeast. When you actually reached a chamber, it's easy to go through it and get the key. Actually, these routes on lower floor only open routes at the higher floor and those higher routes get you to keys, but if you already have boss key, you can easily go from the a lower route to the corresponding higher route, but it's just an extra, the boss key won't be needed until you get the hammer.
